IFRS, governed by IAS 38 for intangible assets, draws the same three-phase boundary but applies it to all internally generated intangible assets, not only software, meaning that development costs meeting the six IAS 38 recognition criteria must be capitalized, while research costs are always expensed. GAAP, by contrast, requires that all research and development costs be expensed as operating expenses in the period incurred, with the narrow exception of software development costs that clear the ASC 350-40 threshold, a rule codified following the Financial Accounting Standards Board's 2018 update to ASC 350-40.

Property, plant, and equipment, the primary CapEx category for most enterprises, is governed by IAS 16 under IFRS and by ASC 360 under GAAP. Depreciation method choices also diverge. GAAP permits straight-line depreciation, declining-balance, sum-of-the-years'-digits, and the units-of-production method, and for U.S. tax purposes allows MACRS depreciation and the Section 179 deduction, which lets qualifying businesses deduct up to $1,160,000 (tax year 2023 limit, per IRS Revenue Procedure 2022-38) of CapEx as an immediate operating deduction rather than depreciating it over useful life. IFRS financial statements do not recognize MACRS or Section 179; those are U.S. tax-code elections that affect the tax return and deferred-tax calculations, not the IFRS income statement. Under IAS 16, the depreciation method must reflect the pattern in which the asset's future economic benefits are consumed, and entities must review the method, useful life, and salvage value at each annual reporting date, a requirement that GAAP imposes only when a change in estimate is indicated, not as a mandatory annual review.

Lease-related capital expenditures illustrate a further divergence. Under IFRS 16, virtually all leases with a term exceeding 12 months produce a right-of-use asset (CapEx on the balance sheet) and a corresponding lease liability, eliminating the operating-lease classification that previously kept lease costs as pure OpEx. U.S. GAAP's ASC 842 adopts a similar on-balance-sheet model for lessees but retains the operating-lease versus finance-lease distinction, meaning that operating-lease payments continue to flow through the income statement as a single straight-line operating expense rather than being split into depreciation of the right-of-use asset and interest on the lease liability as IFRS requires. Free cash flow (FCF) is calculated by subtracting capital expenditures from operating cash flow, expressed as: FCF = Operating Cash Flow − Capital Expenditures. Operating cash flow is drawn from the cash flow statement's operating activities section, while capital expenditures appear in the investing activities section as cash paid for property, plant, and equipment (PP&E). The result measures the cash a business retains after funding the long-term asset investments required to sustain or expand operations.

Capital expenditures enter the FCF formula through a two-step path in the financial statements. The CapEx formula itself is derived as: ΔPP&E (ending PP&E minus beginning PP&E) plus current-period depreciation, which reverses the non-cash depreciation charge already deducted inside operating cash flow under the indirect method. A manufacturing firm reporting $4,200,000 in operating cash flow that spent $1,100,000 on new production equipment during the fiscal year reports free cash flow of $3,100,000, the amount available for debt repayment, dividends, acquisitions, or reinvestment without drawing on external financing.

The distinction between CapEx and operating expenses (OpEx) directly shapes FCF magnitude, because OpEx is fully expensed on the income statement in the period incurred and is already embedded in operating cash flow, whereas CapEx bypasses the income statement entirely at the point of purchase and reduces FCF dollar-for-dollar. A company that reclassifies a $500,000 server-infrastructure spend from OpEx to CapEx will report higher operating income and higher operating cash flow in the current period, but its FCF remains unchanged because the $500,000 CapEx outflow offsets the operating cash flow gain. This symmetry is why analysts use FCF, rather than net income or EBIT, to evaluate capital allocation discipline across periods.

Lenders and equity analysts apply the FCF formula to assess whether a business generates sufficient cash to service debt without liquidating assets, making accurate CapEx classification a prerequisite for reliable FCF reporting. The CFA Institute's curriculum defines FCF to the firm (FCFF) as: EBIT × (1 − tax rate) + depreciation and amortization − changes in working capital − capital expenditures, a formulation that isolates CapEx as the single largest non-operating cash drain in capital-intensive industries. Depreciation connects CapEx to FCF across multiple reporting periods rather than only in the acquisition year. Under the indirect method of cash flow preparation, depreciation, a non-cash charge that reduces net income, is added back to arrive at operating cash flow, which means the original CapEx outflow is effectively spread across the asset's useful life inside the FCF calculation. A $900,000 piece of manufacturing equipment depreciated straight-line over 10 years (useful life) with zero salvage value contributes $90,000 per year in depreciation add-back to operating cash flow, while the full $900,000 CapEx outflow reduced FCF only in the year of purchase, a timing asymmetry that makes multi-year FCF trend analysis essential for capital-intensive businesses tracking the relationship between capital expenditures and operating expenses.
